What is parametric insurance

The payout is usually a preset amount or determined by an agreed schedule rather than calculated from each customer’s proven financial loss.

For example, imagine a hypothetical traffic-delay plan covering a specified journey. Its terms might say that a defined delay, measured by an agreed data source, triggers a fixed RM20 benefit. How is it different from traditional insurance

Many traditional insurance claims examine the loss that happened, its cause and the amount payable under the policy. A parametric benefit instead turns on whether the defined index or event crosses its agreed threshold. It can reduce the need to assess the monetary value of each individual loss when the policy is designed around a fixed benefit.

That distinction matters. A fixed traffic-delay payout does not necessarily reimburse the customer’s exact lost wages, extra fuel or other expenses. A product that separately reimburses documented costs would need its own terms and claims process. Describe each benefit according to the actual policy wording.

The four parts of a parametric product

• Covered event: Define precisely what is being measured, such as a flight arrival delay, rainfall level or journey time on an eligible route.

• Trigger: State the threshold, observation window and any geographic or timing conditions. A vague promise to pay for “severe delays” leaves too much open to interpretation.

• Data source: Specify how the event will be observed, how conflicting or missing data will be handled and whether customers can review the result.

• Benefit: State the payout amount or formula, caps, exclusions and any steps the customer must take to receive payment.

These parts must work together. If the data source measures a regional traffic condition but a customer expects compensation for their individual journey, the difference needs to be explained before purchase.

Traffic delay as a practical example

A traffic-delay product could be offered through a mobility app, a toll-road or travel service, or another platform whose customers make identifiable journeys. The journey might start when the customer opts into cover for an eligible route and period. A data feed then evaluates the agreed delay measure. If the threshold is met, the platform and insurer or takaful operator follow the policy’s process to confirm eligibility and arrange the benefit.

Several design choices determine whether this works well: Is the trigger based on a route-wide congestion measure or an individual trip? When does the trip start and end? What happens if a road closes or location data is unavailable? How is a customer told why an event did or did not qualify? These questions should be resolved in the product terms and customer interface, not left for the support team after launch.

Where else could parametric cover fit

The same design approach may be considered for other measurable events, such as flight delays or weather conditions affecting a defined activity. Whether a specific use case can become an insurance or takaful product depends on an insurer or takaful operator’s approval, reliable data, suitable underwriting and the relevant distribution arrangements.

For a partner, the strongest starting point is an event that is both meaningful to customers and observable through a trustworthy source. A trigger that is easy to measure but rarely matters to customers is unlikely to make a useful product.

What should digital platforms check before launching

A parametric product needs an understandable customer offer and a reliable process behind it. Ask prospective product and technology partners:

• What exact event, threshold, place and time period does the policy cover?

• Which data source determines the result, and what happens if data is delayed, missing or disputed?

• Is the benefit fixed, tiered or a reimbursement of documented loss? What are the caps and exclusions?

• What information must the customer provide, and how is their consent recorded?

• Who confirms eligibility, authorises payment and handles a customer’s challenge?

• What status will the customer see if the trigger appears to occur but verification is pending?

• Can the platform reconcile enrolled customers, event results, issued policies and payouts?

• What insurer or takaful operator, distribution arrangement and disclosures support the proposed product?

Pilot the journey with realistic edge cases as well as successful payouts. A clear explanation of a non-qualifying event is as important as a smooth payout when the trigger is met.
